Understanding the Term 'Writer' in Trading

The term writer in trading has nothing to do with crafting narratives or penning down thoughts. Instead, it refers to an individual investor or institution involved in the sale of option contracts. To clarify, a writer in the trading context is the selling party in an option contract who underwrites or 'writes' the terms of the contract, hence the name.

Responsibility of a Writer in Trading

A writer has a crucial responsibility in options trading. They create a new options contract and sell it in the options market. Their obligation is to deliver the contract's terms if the option buyer exercises their right. For instance, if it's a call option, the writer will have to sell the underlying asset at the specified strike price. For a put option, they must buy the underlying asset.

The Risk Factor

Writers take on the maximum risk in an options contract. They'll be contractually obligated to buy or sell the underlying asset if the option gets exercised. The risk can be substantial, especially if market conditions take an unexpected turn. On the plus side, writers earn an income, known as premium, from selling the options, compensating for the risk undertaken.

Call and Put Writers

There are two types of writers in the trading world, each associated with a specific type of options contract. A call writer sells call options, obligating them to sell the underlying asset at the strike price if the option is exercised. On the other side, a put writer sells put options and is obligated to buy the underlying asset at the strike price if exercised.

Advantages and Disadvantages of Being a Writer

The role of a writer in trading can be both rewarding and risky. The premium from selling options can be a steady income source. On the contrary, the vast potential loss and the contractual obligation to buy or sell the underlying goods can introduce significant risk. That's why prospective writers need to have an adequate understanding of the market and options trading.
